Abstract: This paper reviews the empirical and theoretical literature on economic growth to examine how the four components of the climate change bill, namely mitigation, proactive (ex ante) adaptation, reactive (ex post) adaptation, and ultimate damages of climate change affect growth, especially in developing countries. The authors consider successively the Cass-Koopmans growth model and three major strands of the subsequent literature on growth: with multiple sectors, with rigidities, and with increasing returns. The paper finds that although the growth literature rarely addresses climate change per se, some issues discussed in the growth literature are directly relevant for climate change analysis. Notably, destruction of production factors, or decrease in factor productivity may strongly affect long-run equilibrium growth even in one-sector neoclassical growth models; climatic shocks have had large impacts on growth in developing countries because of rigidities; and the introducing increasing returns has a major impact on growth dynamics, in particular through induced technical change, poverty traps, or lock-ins. Among the most important gaps identified in the literature are lack of understanding of the channels by which shocks affect economic growth, lack of understanding of lock-ins, heavy reliance of numerical models assessing climate policies on neoclassical-type growth frameworks, and frequent use of an inappropriate "without climate change" counterfactual.

Among global environmental issues, climate change has received the largest attention of national and global policy makers, researchers, industry, multilateral banks and NGOs. Climate change is one of the most important global environmental problems with unique characteristics. It is global, long-term (up to several centuries) and involves complex interactions between climatic, environmental, economic, political, institutional and technological pressures. It is of great significance to developing countries as all the available knowledge suggests that they, and particularly their poorer inhabitants, are highly vulnerable to climate impacts. The projected warming of 1. 4 to 5. 8° C by 2100 and the related changes in rainfall pattern, rise in sea-level and increased frequency of extreme events (such as drought, hurricanes and storms) are likely to threaten food security, increase fresh water scarcity, lead to decline in biodiversity, increase occurrence of vector-borne diseases, cause flooding of coastal settlements, etc. Recognizing the potential threat of severe disruptions, the United Nations Conference on Environment and Development was organized in 1992 in Rio de Janeiro, Brazil to begin to address ways to reduce these impacts, which led to the formulation of the UN Framework Convention on Climate Change. This Convention and the subsequent Kyoto Protocol recognize “the common but differentiated responsibility” of developing and industrialized countries in addressing climate change. Developing countries thus have a unique role to play in formulating a sound, reasoned, and well informed response to the threat of climate change.

The computer revolution both in the hardware as well as in software has made it possible for economists to analyze complex issues which could not be solved in the past by analytical methods. A large library of numerical techniques are now available to economists for solving models ranging from a simple system of linear simultaneous equations to large non-linear dynamic optimization models. We attempt to take advantage of these advancements in computational economics to address the issue of global warming and economic development. The use of computer simulation models has enhanced the understanding of some of the underlying issues in the global warming literature which would have been impossible without these models. However, to date, the global warming issue has been addressed in a partial equilibrium framework. In other words, the climate scientists tend to specify economic variables as exogenous variables in their global warming models while the economists do the same by specifying the climate variables as exogenous variables in their global warming models. Both approaches ignore important feedback relationships which will be triggered when either economic or climate variables are perturbed. The ideal model structure would be one in which both systems are incorporated within one framework with emphasis on the long run effects of greenhouse gas curbing policies and the corresponding effect on the economic growth potential of the economies.
