We propose a simple method for estimating cost functions in the presence of endogenous and unobserved quality. The theory of production, the equilibrium conditions implied by optimizing behavior, and exogenous influences on product demand are used to identify the model. An important advantage of the method is that the data requirements, above those necessary for standard cost function estimation, are minimal and the data are usually readily available. Specifically, exogenous information that influences the demand for the firm's product is required. We apply this method to estimate quality-adjusted cost functions in the nursing home industry. Estimation of a translog cost function that ignores quality yields seriously misleading estimates of marginal cost and economies of scale. In particular, while estimation of a quality-exogenous cost function reports economies of scale, estimation of a quality adjusted cost function reveals diseconomies of scale for high quality homes, constant returns to scale for average quality homes, and economies of scale for low quality homes.

While local telephone companies still maintain their monopolistic position, rapid technological advance in telecommunications is destroying the established market structure in the local telephone industry. The U.S. Telecommunications Act of 1996 aimed at eliminating any legal barrier which has suppressed technically feasible local competition. This study attempts to provide pro-competitive evidence on the technological or cost structure of the U.S. local telephone industry. In particular, the study presents strong evidence against cost subadditivity of local telephone companies and shows that local telephone companies have been isolated from the disciplinary effects of competition in comparison with their competitive counterparts. The study not only has policy implications for entry and competition in local telephone markets, but also provides a new approach to the measurement of embodied technical change.

This volume has been composed to commemorate the day, 25 years ago, that Dr. P. J. Verdoorn delivered his inaugural lecture after his appointment as professor of economics at the Netherlands School of Economics at Rotterdam. The prompt and enthusiastic reactions by several members of the profession on our request for a contribution illustrates the fact that Verdoorn is held in high esteem by those who worked with him and those who are acquainted with his work. We thank all the contributors for having helped us to realize our plan to honour Verdoorn with the publication of this 'liber amicorum'. Verdoorn was appointed part time professor of business statistics, market research and marketing in 1952. He held this post until 1969. In that year he started lectures closer related to his work as deputy director of the Central Planning Bureau: general economic research. He became full professor of macro-economic policy in 1975. Verdoorn showed a great versatility in all the fields on which he worked. Without exaggeration he may be characterised as one of the most many-sided economists in the Nether lands. However much the subjects he studied may have varied, the methods he applied show persistent characteristics: theories are formulated to yield testable hypotheses which, when they can be maintained, are made operatio nal for policy purposes. In all these phases of a research program Verdoorn showed a high level of inventivity. A combination of rigour and imagination enabled him to maintain a constant stream of high-quality publications.
