In this report the Treasury Committee concludes that the pre-conditions for effective competition in the retail banking market are not present. The Committee highlights in particular a lack of price transparency and comparability in the personal current account market, as well as the difficulty of switching. The report calls on the Government to make competition a primary objective of the new regulatory body, the Financial Conduct Authority (FCA). It also recommends a "public interest test" based on competition considerations for proposed future divestments of Government-held stakes in the banks. Given the continuing importance many consumers attach to a branch network, especially for current account services, the report notes that new entrants without access to an extensive branch network will be at a considerable disadvantage to established banks for the foreseeable future. This means that the Government needs to examine carefully where it can help improve the conditions for effective competition. New entry and reductions to barriers to entry and expansion may alone prove insufficient to tackle the problem of ineffective competition. As a result, the Committee urges the Independent Commission on Banking (ICB) to examine seriously whether there is a case for further structural reforms, over and above the RBS and Lloyds Banking Group divestments, to reduce concentration and promote competition. Solving the 'too big to fail' problem is critically important from a competition as well as a financial stability perspective.

This study reinvestigates the theoretical relationship between competition in banking and banks' exposure to risk of failure. There is a large existing literature that concludes that when banks are confronted with increased competition, they rationally choose more risky portfolios. We briefly review this literature and argue that it has had a significant influence on regulators and central bankers, causing them to take a less favorable view of competition and encouraging anti-competitive consolidation as a response to banking instability. We then show that existing theoretical analyses of this topic are fragile, since they do not detect two fundamental risk-incentive mechanisms that operate in exactly the opposite direction, causing banks to aquire more risk per portfolios as their markets become more concentrated. We argue that these mechanisms should be essential ingredients of models of bank competition.

In response to the Treasury Committee's inquiry, Barclays, HSBC and Santander all made a public commitment to continue to provide basic bank holders with unrestricted access to cash machines. In this report, the Treasury Committee makes clear its intent to write to the other providers of basic bank accounts asking for similar clarification and urges RBS and Lloyds TSB to remove their restrictions. Restricting access to cash machines could compromise the network. In certain areas, more than a third of ATMs could be placed at risk if other providers of basic bank accounts were to take similar action or to remove themselves from the LINK system. The Committee understands the need for banks to control costs and that in this instance the financial benefits to Lloyds and RBS appear relatively small. Those affected, though, would be amongst the most vulnerable people in society. In the longer run, both the way services are offered to customers and the charges they pay need reform to secure greater banking competition

In this report the Treasury Committee calls on the Independent Commission on Banking to address a number of concerns that have been raised about its proposal to ring-fence retail banking - including its effect on the competitiveness of UK banking and the cost of credit to business. The Commission should also look at how corporate governance in banks could be improved to enhance the stability of the financial system. The MPs urge the major banks to place any objections or concerns they have about the ICB proposals fully in to the public domain. A final ICB report based on private discussion and agreement with the banks rather than rigorous public scrutiny would lack public credibility and acceptability. The Committee is also concerned that the option of full structural separation of retail and investment banking has not received sufficient analysis. The ICB should provide further details as to the costs and benefits of this reform option and why it decided against full separation when proposing ring-fencing as the lead option in its interim report.

The Independent Commission on Banking's final recommendations aim to create a more stable and competitive basis for UK banking for the long term. The result would be a banking system that is much less likely to cause, or succumb to, financial crises and the huge costs they bring; is self-reliant, so that the taxpayer does not have to bear the losses that banks make; and is effective and efficient at providing the basic banking services of safeguarding retail deposits, operating secure payments systems, and efficiently channelling savings to productive investments in the economy. Stability is crucial and UK banks should have more equity capital and loss-absorbing debt - beyond what has so far been internationally agreed - and their retail banking activities should be structurally separated, by a ring-fence, from wholesale and investment banking activities. The Commission also address competition, which has not been properly effective in UK retail banking. They recommend a seamless switching system based on redirection for personal and small business current accounts, free of cost and risk, complemented by measures to enhance transparency. The new Financial Conduct Authority should have a clear duty to promote effective competition. Structural reform should be complete by the Basel implementation date of 2019 at the latest. These reforms would result in better-capitalised, less leveraged banking more focused on the needs of savers and borrowers in the domestic economy. At the same time UK banks would be free to flourish in global markets, but without UK taxpayer support.
